Abstract
A financial institution needs to keep the balance sheet valuations of their assets and liabilities consistent with the market. This is done by regularly comparing each valuation with other independently formed valuations and sets of pricing parameters. This thesis presents a framework for assessing when the valuation of an interest rate option can be deemed consistent with the market. The price verification comprises comparison of price sets that represent different market views. From these price sets, valuations of interest rate options are formed, and the impact of the price difference on the valuation is quantified. This impact should be within the error margins of the original valuation for the price to be considered a reflection of the prevailing market conditions. In a transparent market, these error margins would be formed from observations of market prices. Due to the lack of transparency in interest rate options markets, the market uncertainty of the pricing parameters is estimated from historical data, forming confidence intervals around the valuation. The historical development of interest rates and volatilities is well explained by first-order autoregressive models and generalized autoregressive conditional heteroskedasticity (GARCH) models, and consequently the standard deviation of these processes can be used as an indicator of market uncertainty. Maximum entropy bootstrapping provides a method to form confidence intervals around values based on their historical development. This thesis explores these approaches to uncertainty measurement and examines price control methods based on them. None of the tested methods is clearly superior to the others, and they all reflect uncertainty in different market conditions. The GARCH method depends most on the most recent observations, while first-order autoregressive models and maximum entropy bootstrap models give more weight to historical values. Nonetheless, GARCH and autoregressive yield similar uncertainty estimates. Maximum entropy bootstrapping contributes with an upper bound for the uncertainty. The market consistency of balance sheet valuations of interest rate options should be assessed using a combination of cross-sectional market information and one or several longitudinal methods.
